Withdrawals always reduce annuity contract value. Even partial withdrawals may reduce other benefits under annuities, such as death benefits (wasting all the extra premium dollars you’ve paid for the benefit) and the amount available upon full surrender. Withdrawals of taxable amounts are subject to ordinary income tax and, if taken prior to age 59½, an additional 10% federal tax may apply. An investment in a variable annuity involves investment risk, including the possible loss of principal. The contract, when redeemed, may be worth more or less than the total amount invested. Fixed and fixed indexed annuities also carry the risk that future income levels may be less than promised as the result of fees, interest rate movement, and any withdrawals.
Agents push the security of income benefits and advantages of tax deferral when selling annuities. Be wary of both supposed advantages: every type of annuity involves investor risk and returns may well be less than promised. Tax deferral can be achieved in direct IRA and 401(k) investments in mutual funds without surrender penalties, caps and high fees. Keep in mind that annuities and other insurance products such as whole life insurance, universal life insurance and indexed universal life insurance, are not insured investments like bank deposits. The promise to pay is only as good as the carrier’s word. Carriers sell annuities and it’s by no means a sure bet that the company you gave your money to will be the same company you will be getting your money back from when benefits begin. This is just another risk you’re taking when an agent sells you an annuity.
